I am not sure how things work in the US but in England there is a company called Trading Standards. If there is a similar US version get in touch with them.
If this were my 360 this is what options I have.
In the UK all 360's have a 1 year warranty. BUT this is the retailers warranty. Microsofts Manufacturers Warranty is three years, but you dont always get told that. This is because it is the law here for such things to have a minimum expected life span.
For example if I bought a TV in Currys (A large electronics store) they will try to sell me extra warranty, this is their Retailers Warranty though and is all a con since a TV has a lawful manufacturers warranty of 3 - 5 years.
As for paying for shipping, well over here it would be illegall for a company to charge me for shipping for one of their own faulty products. This bill is their responsibility.
Basically what I am saying is, Dont Get Done contact your local trading standards office or citizens advice bureau (or similar) before you pay a single penny.
